How a Floating Exchange Rate Operates with a Balance of Payments Surplus

Suppose Canada is operating on a floating exchange rate system, with the international value of the Canadian dollar at $1.00 US, when Canada develops a Balance of Payments surplus (say, due to increased exports of natural resources). As noted earlier, the Balance of Payments surplus will cause the international price of the Canadian dollar to rise, say, to $1.04 US.

This increase in the price of the Canadian dollar will set into motion and automatic adjustment mechanism, which will tend to eliminate the Balance of Payments surplus. Because the Canadian dollar is more costly to foreigner Canada’s receipts will fall: foreigners will buy fewer Canadian goods, travel less to Canada, and invest less in Canada. Also, because the international value of the Canadian dollar has risen, it will buy more foreign currency than before, making it less costly for Canadians to buy, travel and invest in other nations. As Canadians increase their purchases of imports and then traveling to and investing in other nations, Canada’s payments will rise. With receipts falling and payments rising, the Original Balance of Payments surplus will tend to disappear, with the international value of the Canadian dollar having moved to a new, higher equilibrium level which is more consistent with the high demand for Canadian exports.

It can be more than said that the Obama administration is drawing more than concern worldwide from the forex foreign exchange communities , as well as the treasuries and investors worldwide across the globe due to scope and nature of the spending spree and the “bailouts”.& Are they bailouts or a whole radical change in the whole nature of the American economy.&; Is it all an attempt at social engineering on a most grand scale – almost as grand as the bailout or is it good medicine for the world economy and foreign currencies ?

; America has become the sponge of foreign currency and forex trade.&Where is& the large export market to export to to earn that foreign currency and maintain economic growth in countries across the globe ?; Its not Europe , its not Asia its only the states. True in the end those countries end up with a whack of US dollars to hold .  At least they got something worthwhile in the bargain.  Well at least before the Obama administation took office .

We have seen how increases in government spending can raise the level of aggregate demand and help to lift the economy out of recession. Traditionally, governments have used public works for this purpose, building roads, bridges, parks and public buildings when the economy was slack and the construction industry was particularly depressed. Some programs to increase government spending, such as public works projects or special relief or temporary job programs, must be planned and set up, which creates delays in their implementation. However, there are other types of government spending, such as unemployment insurance and welfare payments, which tend to rise automatically when the economy slips into recession, thus providing automatic support to the level of aggregate demand.

The Canadian dollar is heading for a new range of around 86 cents slightly improving the relative merits of the Canadian financial exports and export situation. While the Canadian resource sector will remain strong currency wise it will not post the out sized expansion seen since 2003 , due to foreign currency forex factors and forex factors in. Similarly corporate profits will rise , but at a considerably slower pace than in the past several years.

Inflationary pressures will diminish as core inflation values decelerate especially in relation to the US dollar and foreign currency forex merits and factors. Economic growth is likely to continue at sub pace values in Canada and the US as both countries bump against capacity constraints , particularly in the labour market . Construction of commercial , retail and industrial sites will remain strong in lagged response .

Once upon the time all you had to do was look for puddles of oil showing above the ground. You stuck an oil drill into it and you had yourself a financial buffer – money , cash , riches , foreign currency , wealth , dollars , yen , euros , British Pound Sterling. To wit : spindlestop, TX and endless success of more of those riches and investments to come.

Gigantic oil reservoirs of cash abound – worth tens of tens of millions and billions of dollars and tax dollars or yen , euros or whatever. Gigantic oil reservoirs worth those funds are racing to the surface under geologic pressures at a rate of 1 million barrels a day.

The powers that had to be had to implement a price limit “below” which it could be be impractical , non profitable and perhaps illegal to sell the oil so as to to ruin local producers and the currencies which they pay their local government authorities.
