Side Effects of Monetary and Fiscal Policies

The monetary and fiscal policies described above will slow down inflation, but by depressing aggregate demand they will also slow down the economy, causing unemployment to rise. In particular, the high interest rates associated with tight money are likely to depress capital investment spending and the capital-goods industries, including housing. Thus, combating inflation with monetary and fiscal policies involves the sacrifice of other important economic goals, such as full employment and economic growth.

As a result, these anti-inflation policies (high interest rates, scarce credit, cuts in government spending) and their side effects (slower growth and higher unemployment) tend to be politically unpopular, making it difficult for governments to persist in using them for long. Despite these problems, these policies, particularly monetary restraint, are generally regarded as essential to combating inflation, because only these policies attack the excessive aggregate demand that is the root cause of inflation.

That depends largely on how the budget deficits are financed. If they are financed by printing money, there is a real danger that rapid increases in the volume of money in circulation (the “money supply”) will cause rapid inflation. This is the most obvious danger in excessive budget deficits, and the one with which most observers are familiar. However, there is another, more subtle, danger in excessive budget deficits: they can also contribute to slow economic growth, or economic “stagnation.”

The Perils of Budget Deficits

Budget deficits can be likened to drinking liquor, in that if they are properly timed and used in appropriate quantities, they will not be harmful and in fact can be beneficial. However, as with liquor, excessive budget deficits can have severe side effects, including a “hangover” of severe inflation accompanied by stagnation, or “stagflation.” And, like a hangover, it can be considerably easier to get into this situation than it is to get out of it.

Inflation Can Cause Economic Stagnation

Ordinarily, inflation has been associated with periods of high aggregate demand, brisk economic growth and low unemployment, as we will see later in this chapter. Recently, however, its has become apparent that very rapid inflation can actually contribute to economic stagnation and high unemployment, by depressing capital investment spending by business.

Inflation can have this effect for two reasons: first, inflation causes higher interest rates. Fearing that continuing inflation will erode the real value of the capital that they loan out, lenders will insist on higher interest rates to offset the declining value of their capital.

The Canadian dollar is heading for a new range of around 86 cents slightly improving the relative merits of the Canadian financial exports and export situation. While the Canadian resource sector will remain strong currency wise it will not post the out sized expansion seen since 2003 , due to foreign currency forex factors and forex factors in. Similarly corporate profits will rise , but at a considerably slower pace than in the past several years.

Inflationary pressures will diminish as core inflation values decelerate especially in relation to the US dollar and foreign currency forex merits and factors. Economic growth is likely to continue at sub pace values in Canada and the US as both countries bump against capacity constraints , particularly in the labour market . Construction of commercial , retail and industrial sites will remain strong in lagged response .
